class=\"ez-toc-section-end\"><\/span><\/h2>\n<p><strong>Dividends\u00a0<\/strong>are distributions from the company&#8217;s profits to the company&#8217;s shareholders.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"How_Do_Dividends_Work\"><\/span>How Do Dividends Work?<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>When a company pays out dividends, <strong>its market capitalization decreases<\/strong> by the total amount <strong>distributed to shareholders<\/strong>.<\/p>\n<p>If you think about what a dividend is, this makes perfect sense:<\/p>\n<h4>1) The company did well and realized profit.<\/h4>\n<p><img decoding=\"async\" class=\"alignnone size-full wp-image-1531\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/01\/dividend-1.jpg\" alt=\"dividend investing\" width=\"1280\" height=\"720\" \/><\/p>\n<h4>2) The company distributes part of the profits to shareholders.<\/h4>\n<p><img decoding=\"async\" class=\"alignnone size-full wp-image-1532\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/01\/dividend-2.jpg\" alt=\"dividend investing\" width=\"1280\" height=\"720\" \/><\/p>\n<h4>3) After the payout, this money belongs to the shareholders, not to the company.<\/h4>\n<p><img decoding=\"async\" class=\"alignnone size-full wp-image-1533\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/01\/dividend-3.jpg\" alt=\"dividend investing\" width=\"1280\" height=\"720\" \/><\/p>\n<p><em>Before proceeding, let me clarify that I&#8217;m not dogmatically against dividend investing in general. I think there is time and place for a dividend-focused investment strategy &#8211; but it&#8217;s not for everyone.<\/em><\/p>\n<h2><span class=\"ez-toc-section\" id=\"The_Case_Against_Dividend_Investing\"><\/span>The Case Against Dividend Investing<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>If the last section wasn&#8217;t an eye-opening experience, let me break it down for you:<\/p>\n<p>A company had a great year and its price-per-share rose.<\/p>\n<p>As a shareholder, this increase in price is reflected in your portfolio. Let&#8217;s say <strong>your net-worth is now exactly $100k<\/strong>.<\/p>\n<p>You receive your dividends, let&#8217;s say a total of $5,000&#8230; And nothing changes. <strong>Your net-worth is still $100k.<\/strong><\/p>\n<h4><strong>How come? \ud83e\udd2f<\/strong><\/h4>\n<p>Well, it&#8217;s <strong>not<\/strong> &#8220;passive income&#8221;. It&#8217;s an amount you had anyway.<\/p>\n<p>Previously, it was in the company. Now, it&#8217;s paid to you in cash. If it weren&#8217;t, it would&#8217;ve still been a part of the company&#8217;s value.<\/p>\n<p>With that said, below are my top arguments against the modern way of dividend investing:<\/p>\n<h3><span class=\"ez-toc-section\" id=\"1_Better_Alternatives_For_More_Money\"><\/span>1) Better Alternatives For More Money<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>This point is targeted at dividend investors that have jobs and invest part of their income.<\/p>\n<p>Apparently, these investors are already able to save a sufficient part of their salary. That&#8217;s why they&#8217;re looking to invest the surplus. So the most important question arises:<\/p>\n<p><strong>Why do you need extra cash?<\/strong><\/p>\n<p><em>Cash<\/em> is what you&#8217;re trying to get rid of in the first place &#8211; that&#8217;s why you&#8217;re taking the risk of investing.<\/p>\n<p>If, after everything you&#8217;ve read, you&#8217;re still mistaking dividends for passive\/extra\/side income, here&#8217;s my honest recommendation:<\/p>\n<p><strong>If you need more money on monthly basis, invest less.<\/strong><\/p>\n<p>It&#8217;s that simple &#8211; just save the portion you need. This way, you&#8217;ll still have it readily available for spending, you&#8217;ll have no risk of losses, <strong>and\u00a0<\/strong>the government won&#8217;t bother you for its share.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"2_The_Tax_Burden_of_Dividend_Investing\"><\/span>2) The Tax Burden of Dividend Investing<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>Now that you received a dividend, you have a tax obligation.<\/p>\n<p>For most people, this is somewhere in the range of 10-30%.<\/p>\n<p>Congratulations! You just shared a part of your portfolio with the government, completely unnecessarily.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"3_Forced_Selling\"><\/span>3) Forced Selling<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p><strong>Receiving dividends is equivalent to selling.<\/strong><\/p>\n<p>If you <a href=\"https:\/\/www.investopedia.com\/ask\/answers\/buy-before-dividend-then-sell\/\">understood what dividends are<\/a>, this will be as clear as day. The company has its payout schedule. And regardless whether you need the money or not, you&#8217;re receiving cash on that day.<\/p>\n<p>In a way, this <strong>forces <\/strong>a liquidation of a part of your investment every quarter. And now you have more of the asset you were trying to get rid of in the first place &#8211; <strong>cash<\/strong>.<\/p>\n<p>The worst part?<\/p>\n<p>This means that your investments continuously lose 2-5% of their value. Check out <a href=\"https:\/\/dpetkovski.com\/total-expense-ratio-the-importance-of-keeping-it-low\/\">this post<\/a> to see the consequence of just a 1% difference in yearly performance over the years.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"4_Reinvesting_the_Dividends\"><\/span>4) Reinvesting the Dividends<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>The passive income crowd usually reinvests the dividends.<\/p>\n<p>But again, dividends don&#8217;t materialize into investors&#8217; accounts. Those amounts come from what <strong>could have been<\/strong> the value of your investment.<\/p>\n<p>So instead of receiving a dividend just to reinvest it, maybe don&#8217;t obsess with earning it in the first place. Pick your investments based on the businesses you like to own, not the ones that pay the highest dividend.<\/p>\n<p><strong>Don&#8217;t get me wrong though<\/strong>, a company with a track-record of stable dividend distributions is probably a good long-term buy. It&#8217;s actually something that can generate reliable cash-flow in retirement.<\/p>\n<p>So I&#8217;m not saying <em>&#8220;avoid dividend-paying companies&#8221;<\/em>.<\/p>\n<p>I&#8217;m saying\u00a0<strong>avoid analysis that&#8217;s mainly focused on dividend yield<\/strong>.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Dividend_Investing_Analysis\"><\/span>Dividend Investing Analysis<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Since the dividends are distributed from the company&#8217;s profits, they signify its success.<\/p>\n<p>Actually, only\u00a0<strong>continuously profitable\u00a0<\/strong>companies can afford to pay dividends.<\/p>\n<p><strong>But the dividend yield itself still doesn&#8217;t tell us much about the business.<\/strong><\/p>\n<p>For example, we know that when a company increases its dividends, it means it&#8217;s doing great. But would you buy a stock with a payout ratio of 100%?<\/p>\n<p>And this brings me to the reminder many aspiring dividend investors need:<\/p>\n<h4>You&#8217;re buying a business, not a certificate of deposit.<\/h4>\n<p>A company can fully reinvest the profits and still be a great buy. Imagine if a highly successful growth-stock gave half of their profits to you instead of using it to scale further&#8230;<\/p>\n<p>Nevertheless, dividend data can tell us a lot about a business.
