I highly disagree with this allocation.<\/p><\/div>\n<p>Remember, a long-term asset allocation <strong>is determined once<\/strong>, but it requires <strong>continuous nurturing<\/strong>.<\/p>\n<p>This means that every time the investor contributes to his portfolio, he&#8217;ll aim to make the percentages as close as possible to the predefined allocation. Neglecting it may cause your allocation to shift and expose you to more risk than you&#8217;re ready to bear.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Asset_Allocation_vs_Net-Worth_Distribution\"><\/span>Asset Allocation vs Net-Worth Distribution<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>The asset allocation of an investor doesn&#8217;t always need to include all assets\/asset classes he&#8217;s exposed to.<\/p>\n<p>Let me give 2 examples of investors who implement the same investment strategy, but under different circumstances:<\/p>\n<ul>\n<li><strong>Investor A <\/strong>always keeps $50k in cash as an emergency fund. Everything above this threshold gets invested in stocks.<\/li>\n<li><strong>Investor B\u00a0<\/strong>owns ten 1oz gold coins and 2 apartments. He&#8217;s not a regular buyer of any of those and doesn&#8217;t consider them <em>&#8220;investments&#8221;<\/em>. When he gets paid, he only buys stocks.<\/li>\n<\/ul>\n<p>If each of them evaluates <strong>how their net-worth is distributed<\/strong>, it would be <strong>quite different<\/strong> from the other.<\/p>\n<p>But since they don&#8217;t <a href=\"https:\/\/dpetkovski.com\/rebalancing-managing-your-investment-portfolio\">rebalance<\/a> their cash, precious metals, or real estate positions to match their stock investments, their <strong>strategic asset allocations <\/strong>are basically the same:<\/p>\n<p><strong>They&#8217;re both 100% in stocks.<\/strong><\/p>\n<p><img decoding=\"async\" class=\"size-full wp-image-2110 aligncenter\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/01\/stock-allocation.png\" alt=\"asset allocation\" width=\"600\" height=\"371\" \/><\/p>\n<p><strong>Remember:<\/strong> an asset allocation <strong>doesn&#8217;t show<\/strong> how an investor <strong>accidentally<\/strong> ended up with some distribution.<\/p>\n<p>It represents the investor&#8217;s <strong>ideal exposure\u00a0<\/strong>to the asset classes.<\/p>\n<p>It&#8217;s a <strong>proactive\u00a0<\/strong>strategy, where the percentages are defined upfront &#8211; and only then the investments are made in compliance with it.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Internal_Asset_Allocation\"><\/span>Internal Asset Allocation<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Apart from determining the asset allocation across various asset classes, the internal distributions are also important.<\/p>\n<p>For example, a stock portfolio of 5000 companies would behave quite differently than a stock portfolio of one company.<\/p>\n<p>If you&#8217;re picking stocks, you&#8217;d have a per-company allocation determined. But if you&#8217;re investing in <a href=\"https:\/\/dpetkovski.com\/etfs-exchange-traded-funds\/\">ETFs<\/a>, you can keep it higher-level.<\/p>\n<p>For example: figuring out your ideal geographical distribution or exposure between developed and emerging markets, etc.<\/p>\n<p>Below is an example of one such allocation:<\/p>\n<p><img decoding=\"async\" class=\"size-full wp-image-2111 aligncenter\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/01\/stock-allocation-2.png\" alt=\"stock allocation\" width=\"600\" height=\"371\" \/><\/p>\n<h2><span class=\"ez-toc-section\" id=\"Determining_Your_Ideal_Allocation\"><\/span>Determining Your Ideal Allocation<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>In summary, your allocation should be based on the following three parameters:<\/p>\n<ul>\n<li>Goals<\/li>\n<li>Risk tolerance<\/li>\n<li>Investment horizon<\/li>\n<\/ul>\n<p>I&#8217;ll address these factors in a separate post. For now, I&#8217;d like to leave you with a reminder about\u00a0<a href=\"https:\/\/dpetkovski.com\/why-the-stock-market-always-goes-up\/\"><em>time in the market<\/em><\/a> &#8211; the period for which you plan to be <em>&#8220;in the market&#8221;<\/em>.<\/p>\n<p>Someone who saves and invests for a 30+ year horizon can afford to take riskier positions than someone who will need the money in 6 months. The former could go all-in into stocks and the latter should keep his money in cash.<\/p>\n<p style=\"text-align: left;\"><em>In the long term, the ultimate direction of the global stock market is <\/em><strong><em>up.<\/em><\/strong><\/p>\n<p>Here is a log-chart of the S&amp;P 500 from before the 1930s until present times.<\/p>\n<p><img decoding=\"async\" class=\"wp-image-1913 aligncenter\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/01\/sp500-since-1930.png\" alt=\"lump sum\" width=\"794\" height=\"547\" \/><\/p>\n<p>That&#8217;s the nature of the economy. <strong>Volatile<\/strong> and <strong>uncertain<\/strong> through the months, but <strong>stable<\/strong> and <strong>predictable<\/strong> through the decades.<\/p>\n<p>And those grey lines &#8211; those are the <strong>recessions<\/strong>. We will have more of those in the future as well. But unless you&#8217;re planning to withdraw money within 5 years (and thus forced to sell low), you can let the <em>time in the market<\/em> to do its magic.<\/p>\n<p>As long as we&#8217;re evolving in productivity and innovation, <a href=\"https:\/\/dpetkovski.com\/why-the-stock-market-always-goes-up\/\">the market will always recover<\/a>.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Conclusion\"><\/span>Conclusion<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Determining your asset allocation is one of the most important decisions you&#8217;ll need to make on your investment journey.<\/p>\n<p>Apart from the asset allocation, there are also considerations about the investment strategy one needs to adopt (i.e. <a href=\"https:\/\/dpetkovski.com\/dca-dollar-cost-averaging-investment-strategy-explained\/\">DCA<\/a> or <a href=\"https:\/\/dpetkovski.com\/lump-sum-strategy-time-in-the-market-done-right\/\">lump sum<\/a>) and also the amount of diversification and products to facilitate that (i.e.\u00a0<a href=\"https:\/\/dpetkovski.com\/index-investing-index-funds-a-gentle-introduction\/\">index funds<\/a> and\/or <a href=\"https:\/\/dpetkovski.com\/etfs-exchange-traded-funds\/\">ETFs<\/a>).<\/p>\n<p>Make sure to familiarize yourself with all of those if you still haven&#8217;t.<\/p>\n<p>Let me finish with this quote, directly from the <a href=\"https:\/\/investor.vanguard.com\/investing\/how-to-invest\/asset-allocation\">Vanguard website<\/a>:<\/p>\n<blockquote><p>Asset allocation is the first thing you should consider when getting ready to purchase investments, because it has the biggest effect on the way your portfolio will act.<\/p><\/blockquote>\n<p>And remember, there is no<em> &#8220;right&#8221;<\/em> allocation.
