Whatever the case is, this leaves the investor with a wealth distribution different than the one he had planned upfront.<\/p>\n<p>This is not always an issue, but the reality is that now he finds himself\u00a0<strong>more exposed\u00a0<\/strong>to an asset\/asset class than what he aimed for before.<\/p>\n<p>This is why investors <strong>rebalance<\/strong> &#8211; sell some of the winners and buy some of the losers in order to bring back the portfolio to its initial, <strong>target allocation<\/strong>.<\/p>\n<p>A specific example will explain this concept better than theory:<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Rebalancing_Example\"><\/span>Rebalancing Example<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>Let&#8217;s say you have $200,000 invested in a portfolio of two <a href=\"https:\/\/dpetkovski.com\/etfs-exchange-traded-funds\/\">ETFs<\/a>, with an allocation of 50\/50.<\/p>\n<p>This means that you have<strong> $100k in one ETF<\/strong> and <strong>$100k in the other<\/strong>.<\/p>\n<p>Over the next year, one of your ETFs had a great performance and increased 40% in price. The other one had a not-so-well performance and lost 10%.<\/p>\n<p>This means that you now have<strong> $140k in the first ETF<\/strong> and <strong>$90k in the other<\/strong>.<\/p>\n<p>Of course, this is great &#8211; your portfolio grew to a total of $230k. But now your asset allocation <strong>is not 50\/50 anymore<\/strong>. It&#8217;s closer to <strong>60\/40<\/strong>.<\/p>\n<p>This means that your exposure to the first ETF is now higher. In other words:\u00a0<em>not in line with your target asset allocation<\/em>.<\/p>\n<p>In order to balance it out, you&#8217;ll need to do some buying and selling. Distributing $230k based on the target allocation means having $115k in each.<\/p>\n<p>So you sell\u00a0$25k worth of the first ETF to bring it <strong>down to $115k<\/strong>. And buy $25k worth of the second ETF to bring it <strong>up to $115k<\/strong>.<\/p>\n<p>Congratulations, you successfully\u00a0<strong>rebalanced\u00a0<\/strong>your portfolio back to your target allocation of 50\/50.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Is_Rebalancing_Mandatory\"><\/span>Is Rebalancing Mandatory?<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>No, not necessarily.<\/p>\n<p>Some investors (myself included) believe in the approach of allowing the winners to shine.<\/p>\n<p>But for beginner investors, the easiest approach is to have a target allocation defined upfront and rebalance 1-2 times per year. The biggest benefit is that rebalancing forces them to <strong>sell high\u00a0<\/strong>and\u00a0<strong>buy low<\/strong>.<\/p>\n<p>Think about it, the assets that had a better performance and grew in value now become a larger part of your portfolio. In order to bring their allocation back to your initial plan, you&#8217;ll have to realize profit.<\/p>\n<p>But what if you want to rebalance but don&#8217;t want to sell (due to tax consequences or simplicity)?<\/p>\n<p>I hate selling as well&#8230; And I&#8217;ve got you!<\/p>\n<p>At the bottom of the post, I&#8217;ll give an alternative rebalancing strategy that can work just as well as what I just described.<\/p>\n<p>Keep reading about the basics so we don&#8217;t get too side-tracked.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"When_to_Rebalance\"><\/span>When to Rebalance?<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Prices move every second.<\/p>\n<p>Of course, rebalancing that frequently\/daily would significantly increase the complexity of what supposed to be a\u00a0<em>&#8220;<a href=\"https:\/\/dpetkovski.com\/index-investing-index-funds-a-gentle-introduction\/\">passive portfolio<\/a>&#8220;<\/em>. You don&#8217;t want to do that.<\/p>\n<p>Even <a href=\"https:\/\/dpetkovski.com\/cspx-vs-vusa-vs-iusa-my-thoughts\/\">index-tracking ETFs<\/a> rebalance their holdings quarterly. You can see this in their factsheets. For example, a screenshot from the <a href=\"https:\/\/www.ishares.com\/uk\/individual\/en\/products\/253743\/ishares-sp-500-b-ucits-etf-acc-fund\">iShares page for CSPX<\/a>:<\/p>\n<p><img decoding=\"async\" class=\"alignnone size-full wp-image-2341\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/03\/rebalance-highlight.png\" alt=\"rebalance\" width=\"998\" height=\"542\" \/><\/p>\n<p>So, what should\u00a0<strong>you\u00a0<\/strong>do?<\/p>\n<p>As an index investor,\u00a0once per year or semi-annually is more than enough. If you&#8217;re comfortable with some more activity every quarter, you can go for quarterly as well. But annually is the go-to frequency for most long-term investors.<\/p>\n<p>And remember, it doesn\u2019t necessarily have to be towards the end of the year. Just pick a day and do your rebalancing on the same date every year \u2013 maybe the date of your first order.<\/p>\n<p>Of course, your monthly contributions remain based on your predetermined asset allocation, and on your rebalancing day, you just do the necessary transactions do balance it out.<\/p>\n<p>This is the most effort you will put into maintaining your portfolio\u2026 Unless you are diversified enough using a <a href=\"https:\/\/dpetkovski.com\/iwda-vs-vwce-and-vwrl-for-european-investors\/\">single ETF portfolio<\/a>, in which case you don\u2019t have to do anything.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Alternative_Rebalancing_Strategy\"><\/span>Alternative Rebalancing Strategy<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>As promised, I&#8217;ll end this post with my favorite way to\u00a0<strong>rebalance<\/strong>.<\/p>\n<p>If your portfolio isn&#8217;t in the millions, it\u2019s better and simpler to <strong>just buy more of what\u2019s lagging<\/strong> with your next deposit(s) instead of combining buy and sell trades.<\/p>\n<p>Whichever way you choose to do it, the goal is to achieve the original proportion.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"No-Sell_Rebalancing_Example\"><\/span>No-Sell Rebalancing Example<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>Let&#8217;s say you have a portfolio to which you contribute $5,000 every month.<\/p>\n<p>Your asset allocation is simple: <a href=\"https:\/\/dpetkovski.com\/core-stock-portfolio-for-eu-investors-etf-selection-tips\/\">80% in a US ETF and 20% in a EU ETF<\/a>.<\/p>\n<p>Over the year, your portfolio grew to $100k. During the same time, the US markets performed a bit better than the EU markets, so your allocation shifted.<\/p>\n<p>Now, instead of having a <strong>$80k and $20k<\/strong> respectively, you ended up with <strong>$84k and $16k<\/strong>.<\/p>\n<p><strong>On your rebalancing date, you&#8217;ll use your monthly contribution to balance it out.<\/strong><\/p>\n<p>So instead of distributing your $5,000 as usual (80\/20 &#8211; $4,000 in the US ETF and $1,000 in the EU ETF), you&#8217;ll change it up a bit.<\/p>\n<p>You&#8217;ll calculate how much you need to buy of the ETF that&#8217;s lagging in order to bring your allocation back to 80\/20.<\/p>\n<p>In this case, you put your $5,000 in EU, ending up with a distribution of <strong>$84k and $21k<\/strong>, which is exactly 80\/20 of a $105k portfolio.<\/p>\n<p>Congratulations, you didn&#8217;t have to sell your precious long-term assets.<\/p>\n<p>Note: as your portfolio grows, a single contribution might not be enough to balance it out.
