class=\"ez-toc-section-end\"><\/span><\/h2>\n<p><strong>Annuity mortgage<\/strong>\u00a0is the most common type of mortgage in the Netherlands. And in the world, actually. This is the \u201cdefault\u201d mortgage you\u2019d get in most places.<\/p>\n<p>With an annuity mortgage, the amount you\u2019ll pay per month will be the same throughout the whole mortgage duration.<\/p>\n<p>However,\u00a0<strong>in the first years<\/strong>, the greater chunk of the payments will be\u00a0<strong>interest<\/strong>, while the principal will be\u00a0<strong>paid out later<\/strong>.<\/p>\n<p>This is shown in the picture below.<\/p>\n<p><img decoding=\"async\" class=\"alignnone size-full wp-image-3204\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/06\/annuity.png\" alt=\"annuity mortgage\" width=\"2100\" height=\"1500\" \/><\/p>\n<p>As you can see, at the beginning the payments consist mostly of interest.<\/p>\n<p>The actual repayment catches up later in the process.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Pros_and_Cons_Annuity_Mortgage\"><\/span>Pros and Cons (Annuity Mortgage)<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>The interest is tax deductible.<\/p>\n<p>This means that during the first years, the borrower will get a large chunk of his payments back through tax returns.<\/p>\n<p>In other words, the\u00a0<strong>net amount<\/strong>\u00a0spent on housing will be lower in the first part of the mortgage duration.<\/p>\n<p>This makes the annuity mortgage appealing for people expecting to earn more in the future.<\/p>\n<p>However, you hardly build any equity in your home during the first half of the mortgage duration. This will also make the total interest paid higher throughout the full duration.<\/p>\n<p>For most people, the idea of <em>\u201cpaying less today\u201d<\/em> seems quite appealing but they end up paying more in the long run.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Linear_Mortgage\"><\/span>Linear Mortgage<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p><strong>Linear mortgage<\/strong>\u00a0is another option for people looking to finance their homes.<\/p>\n<p>Similar as the previous type, the monthly payments consist of part interest and part principal. But there is a difference:<\/p>\n<p>Basically, the\u00a0<strong>principal amount<\/strong>\u00a0paid out per month is a\u00a0<strong>fixed amount<\/strong>, while the interest payments\u00a0<strong>decrease over time<\/strong>.<\/p>\n<p>This is shown in the picture below.<\/p>\n<p><img decoding=\"async\" class=\"alignnone size-full wp-image-3205\" src=\"http:\/\/localhost\/dpetkovski\/wp-content\/uploads\/2024\/06\/linear.png\" alt=\"linear mortgage\" width=\"2100\" height=\"1500\" \/><\/p>\n<p>As you can see, the debt repayment is the same throughout the mortgage duration.<\/p>\n<p>But the interest is calculated on the remaining amount each year.<\/p>\n<p>And since the interest is based on the outstanding principal, the\u00a0<strong>interest payments decrease over time<\/strong>, as more of the debt is repaid.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Pros_and_Cons_Linear_Mortgage\"><\/span>Pros and Cons (Linear Mortgage)<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>Since the interest payments are lower, that means lower tax returns.<\/p>\n<p>In other words: the\u00a0<strong>net housing costs<\/strong>\u00a0will be higher at the beginning.<\/p>\n<p>However, as more of the principal gets repaid, the full monthly payments keep lowering over time.<\/p>\n<p>So linear mortgage means <strong>faster reduction of debt<\/strong>, or in other words, building more equity as early as possible.<\/p>\n<p>And since the principal is repaid earlier, the\u00a0<strong>total interest paid<\/strong>\u00a0will be lower over the mortgage duration.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Interest_Types_Fixed_vs_Variable\"><\/span>Interest Types: Fixed vs Variable<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Once you\u2019re set on the linear vs annuity debate, it\u2019s time to decide on a\u00a0<strong>fixed or variable interest rate<\/strong>. Or something in between.<\/p>\n<p>Let me explain.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Variable_Rate_Explained\"><\/span>Variable Rate Explained<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>A fully\u00a0<strong>variable\u00a0<\/strong>rate means that your mortgage rate will be adjusted based on the current rates every year.<\/p>\n<p>For example, the current rates may be 3.5%. But next year they may fall to 3% or increase to 4%.<\/p>\n<p>This leaves the borrower exposed to IR risk, as a rate increase would mean higher monthly payments. But at the same time, allows people that expect rate cuts to get a lower mortgage rate later.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Fixed_Rate_Explained\"><\/span>Fixed Rate Explained<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>A fully\u00a0<strong>fixed\u00a0<\/strong>rate means that the interest rate will be fixed over the full duration of the mortgage.<\/p>\n<p>The amount itself is calculated based on the current rates. However, there is a\u00a0<em>\u201cpremium\u201d<\/em>\u00a0added for the 30 year uncertainty going forward.<\/p>\n<p>However, although it\u2019s higher today, it leaves the borrower with the peace of mind.<\/p>\n<p>Basically, no economic factor will make him pay crazy-high rates in the future.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Fixed_vs_Variable_Rate_or_a_Combination_of_Both\"><\/span>Fixed vs Variable Rate or a\u00a0Combination of Both<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>There is a third option:<\/p>\n<p>The banks allow people to\u00a0<strong>fix the mortgage rates<\/strong>\u00a0for a\u00a0<strong>part of the duration<\/strong>.<\/p>\n<p>For example, you could get a\u00a0<strong>10 year fixed mortgage<\/strong>. This\u00a0means that your rate will be\u00a0<strong>fixed during the first 10 years<\/strong>\u00a0and will be\u00a0<strong>variable afterwards<\/strong>.<\/p>\n<p>This might be a good balance for people that are buying a\u00a0<em>\u201cstarter home\u201d <\/em>(i.e. a they plan to upgrade within 10 years). The shorter period you&#8217;re fixing the rate for the lower it will be, as the banks have less uncertainty.<\/p>\n<p>Of course, any evaluation depends on the current interest rates and the financial circumstances of the buyer.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"The_Verdict_Linear_vs_Annuity_Mortgage\"><\/span>The Verdict: Linear vs Annuity Mortgage<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Guess what I\u2019m about to say.<\/p>\n<p>Exactly \u2013 it depends.<\/p>\n<p>Your current situation, family status, spending habits, risk aversion, future earning potential, forecasts of the housing market and the economy, etc. all have an impact of this decision.<\/p>\n<p>So yes, it really depends on <strong>everything<\/strong>.<\/p>\n<p>That\u2019s why you need to sit down and run the numbers.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"My_Preference\"><\/span>My Preference<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<hr \/>\n<p><em><strong>First of all,\u00a0a disclaimer:<\/strong> I did my evaluation in 2019, in a completely different economic environment. Although no conclusions are eternally applicable, insights into another buyer&#8217;s thought processes should be beneficial.<\/em><\/p>\n<hr \/>\n<p>What made most sense to me is finding a mortgage provider that allows <strong>penalty free extra repayments <\/strong>and getting a <strong>linear mortgage<\/strong> (for more efficient debt reduction) with a <strong>10 year fixed rate<\/strong>. This meant fixing the rate to <strong>1.7%<\/strong>.<\/p>\n<p>Given the <a href=\"https:\/\/dpetkovski.com\/inflation-explained\">two-digit inflation<\/a> in the upcoming years, this was a great decision. Also, a &lt;2% rate is historically and objectively low.<\/p>\n<p>Then, although you can repay more than the monthly payments, don\u2019t do it aggressively. This way, you can enjoy tax benefits and\u00a0<strong>not<\/strong>\u00a0accumulate\u00a0<a href=\"https:\/\/dpetkovski.com\/opportunity-cost-with-a-twist\" target=\"_blank\" rel=\"noopener\">opportunity cost<\/a>\u00a0by putting all your money in your primary residence.<\/p>\n<p>And in 10 years, after you already paid out around a third of the home, assess your situation. If you see that the upcoming rates are high, make use of the repayment possibility and lower the principal amount. Or maybe you&#8217;d want to relocate by then.
